IIRC it is the effective diameter of the rim and tyre together. so a 20" rim will measure less than 20" when you stretch a tape across it. The circumference is not the wheel size; a 20" wheel has a circumference of around 50"

3.14x2.5squared = 19.625
by your logic bmx wheels are 2.5 inches high
